UK Audit Shake-Up Targets Big Firms After Spate of Corporate Failures

LONDON (Reuters) - Britain set out sweeping reforms of big company audits on Tuesday after high-profile collapses at builder Carillion and retailer BHS in recent years hit thousands of jobs and raised questions about accounting quality.

The business ministry detailed changes to auditing and corporate governance that will be put into law, though the measures are unlikely to come into force until 2024 or later and smaller firms will be shielded from the new rules.

The reforms are in response to 150 recommendations from three government-sponsored reviews on improving auditing in a market dominated by KPMG, EY, PwC and Deloitte, known as the Big Four.

The new law would create a more powerful regulator, the Audit, Reporting and Governance Authority (ARGA), to push through changes set out by government.

In the meantime, the current watchdog, the Financial Reporting Council (FRC), will have powers to vet audit companies and ban failing auditors, the ministry said.

Britain will also review a European Union definition of "micro entities", which benefit from simplified accounts. They typically have a balance sheet of no more than 350,000 euros ($377,230) and employ no more than 10 people.

Loosening the definition would mean more firms saving money by filing simplified accounts, though it could raise investor protection concerns. Other reporting requirements will also be reviewed to help attract growth companies to Britain.

The FRC currently focuses on big listed companies, but ARGA's remit would expand to include about 600 private firms with more than 750 staff and an annual turnover of over 750 million pounds ($949 million), a higher threshold than initially flagged. BHS was unlisted.

NO UK SARBANES-OXLEY

To curtail the dominance of the Big Four, the top 350 listed companies would have to appoint a non-Big Four accountant, or allocate a certain portion of their audit to a smaller accountant such as Mazars, BDO or Grant Thornton.

The business ministry could introduce market share caps on the Big Four if there is no improvement in competition.

Directors of premium listed companies would also have to state why they think their internal controls are effective.

This would be done under Britain's "comply or explain" corporate governance code, which the FRC can change without legislation.

UK companies pushed back against enshrining in law a version of mandatory U.S. Sarbanes-Oxley rules, which force U.S. directors to personally attest to the adequacy of internal controls, and face prison for breaches.

"Lessons from Carillion and other recent company failures have been ignored, with little emphasis now on tightening internal controls and modernising corporate governance," said Michael Izza, chief executive of ICAEW, a professional accounting body.

FRC chief Jon Thompson said: "The Government’s decision not to pursue the introduction of a version of the Sarbanes-Oxley reporting regime is, the FRC believes, a missed opportunity to improve internal controls in a proportionate, UK-specific manner."

Big firms would also have to state what external checks, if any, were made on the reliability of their non-financial information in annual reports, such as risks from climate change.

Larger companies would have to confirm the legality of their dividends, a lesson from Carillion.

Insight - The two sides of the EY break-up

 

For its part, EY is under particular pressure due to its auditing of collapsed German payments firm Wirecard AG – although it’s not clear that a break-up would rid it of any liabilities arising from that failure. Perhaps EY is preempting tougher regulation.Or perhaps it just sees an opportunity to monetise some of it assets.

  A possible split of EY into separate audit and consulting firms must confront the problem faced by all break-ups: How do you create attractive businesses out of both when one is likely to be seen as inferior?

Here, that would be the newly established standalone auditor. EY – or any Big Four accounting firm that attempts such a separation – has its work cut out to make pure-play audit a success.

The revelation by Michael West Media that EY is considering the move heralds a potentially seismic shift for the industry.

A succession of accounting scandals has long prompted attacks on the Big Four for earning fees from audit clients by selling consulting services such as strategy or restructuring advice.

There’s an inherent conflict of interest in offering these to the same executives whose homework you’re meant to be marking.

While regulatory scrutiny is forcing firms to tread carefully, creating distinct companies is the most reliable remedy.

The United Kingdom’s competition watchdog called for an “operational separation” of audit and consulting within the existing firms in 2019, stopping short of demanding full break-ups because of cost and complexity.

For its part, EY is under particular pressure due to its auditing of collapsed German payments firm Wirecard AG – although it’s not clear that a break-up would rid it of any liabilities arising from that failure.

Perhaps EY is preempting tougher regulation.

Or perhaps it just sees an opportunity to monetise some of it assets.

One option under consideration is the sale of a stake in the consulting business to a private buyer or to the stock market, creating a windfall for EY’s current partners, according to the Financial Times. Demand would likely be strong.

Just look at the private-equity money piling in lately. PwC sold a tax advisory practice to Clayton, Dubilier & Rice for a reported US$2.2bil (RM9.6bil) last year, while KPMG offloaded its UK restructuring arm to HIG Capital LLC.

But what about the rump that remains?

While the underlying economics of the Big Four are opaque, there’s a widespread suspicion that consulting subsidises audit.

At the very least, the ability to share costs means audit fees are lower than they would be for a distinct firm, regulators have found.

Retaining talent

The biggest challenge is how a standalone auditor would attract and retain talent without offering an in-house career in consulting as an option.

Short-sellers and forensic investigators aside, checking company accounts is for many a laborious gateway to other roles.

Audit partners accused of getting it wrong have regulatory probes hanging over them for years (an investigation into Rolls-Royce Holdings Plc’s 2010 accounts only just closed).

No wonder juniors tend to jump ship to better paid and less risky careers in consulting or investment banking not long after they’re qualified.

So auditing will have to be made more attractive, both financially and culturally.

One place to start is expanding the function beyond checking financial statements to offering sophisticated checks on companies’ claims on non-financial performance such as climate and social impact.

When the United States Securities and Exchange Commission is clamping down on greenwashing by investment funds, it’s clear the future of environmental, social and governance investing rests on companies proving they’re not cooking the books on these issues too.

These public-interest assessments are going to be increasingly scrutinised by investors in future.

They are already offered under the umbrella of so-called assurance services, but ought to become a more developed part of corporate reporting.

That would involve transferring some skills over from the consultancy side. The trick will be to add in parts of the current consulting business that are relevant to a more modern vision of audit, without just recreating a new auditor-cum-consultancy.

Of course, separation won’t eliminate all the conflicts in audit.

The chief culprit is the way managers often effectively appoint the audit partners who are meant to be their policemen.

But the prize for stock-market investors is improved audit quality, and a break-up could support that.

The goal should be to create a virtuous circle.

NATURAL resources are the single most important input to the global economy. Whether it is raw materials, water, flood protection, biodiversity or pollination, nature provides most of the capital businesses need for the production of goods and services.

These include CO2 sequestration or removal, protection from soil erosion and flood risk, habitats for wildlife, pollination and spaces for recreation and wellbeing.

` “The combination of soils, species, communities, habitats and landscapes which provide these ecosystems services are often called ‘assets’,” it explains.

` Meanwhile, machinery, vehicles, buildings and other manufactured items are termed “produced capital”, while human capital refers to the knowledge, judgement and experience that we as humans contribute.

` “All three sources of capital work together and form the basis of economic activity,” Schroders says.

` It notes natural capital can be split into renewable and non-renewable categories. Oil, gas and minerals, for instance, are non-renewables.

` It says there’s a critical threshold with these assets: if we deplete its stocks past the tipping point, the capital is no longer renewable. It is therefore crucial to maintain, enhance and protect these resources so that they are available to future generations.

PETALING JAYA (THE STAR/ASIA NEWS NETWORK) - Malaysian Finance Minister Lim Guan Eng's qualification in accounting is the latest to come under scrutiny following a series of alleged false education credentials involving Pakatan Harapan leaders.

Malaysian Chinese Association (MCA) president Wee Ka Siong, in questioning Mr Lim's credentials as an accountant, said according to Monash University's website, Mr Lim obtained his Bachelor of Economics in 1984.

"I have no doubt over his degree qualification. However, I wonder how he became a qualified professional accountant in 1983 before he even graduated (in economics)?" he asked in a Facebook posting on Sunday (Feb 10).

On Mr Lim's website: https://limguaneng.com/ , https://limguaneng.com/index.php/biodata/ , it is stated in his biodata that he graduated from Monash University, Australia, with a Bachelor of Economics degree and was a qualified professional accountant by 1983.

Datuk Seri Wee, who is the Ayer Hitam MP, also wanted to know how Mr Lim's qualification as a "qualified professional accountant" was accredited.

"Was it by a local or foreign institution? Which country accepts an economics graduate to pass as a 'qualified professional accountant'?

For a minister who always stresses on the concept of Competency, Accountability and Transparency, please explain and don't keep quiet," he added.

Dr Wee also described as "suspicious" Johor Mentri Besar Osman Sapian avoiding questions from the media on his supposed UPM Bachelor in Accounting obtained in 1985.

"UPM's official website stated that the course was introduced in 1985. How is it possible that there could be such a super-fast graduate produced in the same year!

"If Osman fails to prove the genuineness of his academic credentials, will he still have the dignity to lead the state? This is a question of integrity among leaders," he said.

Citing examples of several world leaders who resigned or were sacked for having fake academic credentials, Dr Wee questioned if the Pakatan Harapan leadership would remain quiet and behave as if nothing happened.

"Or will they respond with the standard Pakatan answer, that a person's academic qualifications have nothing to do with political position," he added.

In Teluk Intan, Bernama reports Perak DAP chairman Nga Kor Ming as backing Tronoh assemblyman Paul Yong Choo Kiong who comes under public scrutiny for his dubious Masters in Business Administration (MBA) from Akamai University, United States, claiming that he had obtained it "legitimately".

This is despite the fact that DAP adviser Lim Kit Siang had labelled the university as a degree mill in 2005.

Mr Yong, 48, was also questioned by Dr Wee as to how he could do his MBA without having a first degree.

The Perak executive councillor has in his biodata listed his primary and secondary school education followed by his MBA.

Responding to the controversy, Mr Yong claimed that his way to enhance his self worth has been blown out of proportion.

He, however, did not reveal how he obtained his MBA.

"What is the relationship between this and politics?" asked Mr Yong.

Revolutionising accounting for a new era

The field of accounting is in need of a new breed of professionals who can contribute more than a quantifiable value to companies.

Increasingly, accountants in business are given the opportunity to be less involved in automated operations and focus more on bigpicture strategies, which gives a clear indication of the type of skills required in the near future. Bryan Chung, FCPA



WHEN talking about the Industrial Revolution, images that often come to mind include the extensive use of steam power, the birth of heavy machinery and ironworks, and bleak factories in England.

However, two more industrial revolutions have since passed and the 21st century is paving its way for the Fourth Industrial Revolution (IR 4.0), which is seeing the rise of autonomous decision making of cyber-physical systems and machine learning through cloud technology.

In simple words, IR 4.0 is the usage of artificial intelligence (AI) and the Internet to transform age-old processes and operating procedures across all industries.

With such change taking place, what does this mean for the accounting industry and where do accountants find their relevance in an era that looks to automate everything?

Calculating assets

In an interview with international education provider Kaplan, Malaysian Institute of Accountants’ (MIA) chief executive officer Dr Nurmazilah Datuk Mahzan said, “Among the current trends that are creating waves in the accountancy profession are big data and analytics.

“Companies of all sizes create massive structured, unstructured and semi-structured data every day. Organisations harnessing big data would be able to find new insights and discover unique patterns of their customer behaviour or even create new businesses that were previously not possible.”

Echoing her sentiments is Bryan Chung, Fellow of CPA Australia (FCPA), divisional councillor at CPA Australia (Malaysia), who believes that even though AI is good at matching patterns and automating processes – making technology useful to many functions in companies in the process – accountants still play a vital role.

He says, “While there is a lot of hype surrounding blockchain and AI in accountancy with more firms taking steps to increase or experiment with their use, it is unlikely that accountants (or auditors) will be out of a job anytime soon.

“It is likely that most of the administration process will be the first to be introduced to AI. Increasingly, accountants in business are given the opportunity to be less involved in automated operations and focus more on big-picture strategies, which gives a clear indication of the type of skills required in the near future.”

The challenge, however, is turning the current workforce in the accounting field into professionals who truly understand the implications of IR 4.0, not just in terms of their personal skills but also movements within the industry.

Discovering market potential

Gone are the days when sales numbers, website traffic and KPIs were sufficient information to measure monthly net profits.

In the same Kaplan interview, the organisation’s global professional accountancy head Tanya Worsley said, “Businesses today depend on their accountants beyond purely checking financial figures and balancing books.

“Financial professionals are expected to be able to provide their clients with actionable insights that can add value to the organisation’s overarching strategic goals.”

The changing role of accountants in the digital economy is what prompted MIA to launch the Digital Technology Blueprint in July this year, a document that outlines the five driving principles to help guide Malaysian accountants to respond appropriately to digital technology.

These principles are related to digital technology trends, the identification of capabilities, harnessing of digital technology, funding and governance.

Accountants who fail to stay updated with the latest trends and knowledge will cause their employers to lose out in the long run, while competing firms take advantage of the evolving cloud system.

For these reasons, upskilling and obtaining professional qualifications from MIA or accountancy bodies such as CPA Australia, Association of Chartered Certified Accountants, Institute of Chartered Accountants in England and Wales or Chartered Institute of Management Accountants should be considered a necessity instead of mere steps for higher management.

As most professional accountancy bodies require members to undergo regular training to maintain their memberships, these certified professionals are expected to be fully prepared for IR 4.0 and, by and large, artificial intelligence experts.

Chung adds, “IT knowledge is no longer an option. Lest we aim erroneously, it is not how extensive the IT knowledge is (as this is available in abundance and can be acquired easily), but the ability to understand the evolution of the profession and apply the knowledge appropriately.”

Explaining that accountants must use technology in their favour to elevate companies to new heights, he gives the example of successful tech businesses that used e-platforms to achieve massive scalability and visibility within a short time, despite having owners or founders who were not IT graduates.

“In the same way, accountants should be more strategic, make sense of the vast data available and deliver services based on the twin pillars of speed and quality,” he continues.

Eliminating liabilities

When combining this piece of information with the future route of total automation for jobs that are repetitive, rule-based and involve limited or well-defined physicality, the traditional job scope of accountants is coming to an end.

Employers are bemoaning the skill gaps currently present in the knowledge of digital technologies, forcing companies to spend resources retraining and reskilling their employees.

At the other end of the spectrum, constant news reports highlight the more pressing issue of employers having difficulty finding good graduates who can hit the ground running upon entering the workforce.

These situations highlight the dire need for a new breed of accountants who can provide more all-inclusive corporate reporting, which tells less about the numbers and more about the narrative of a company.

The Malaysian education system, for one, must move towards becoming an ecosystem for continuous upgrading of skills, working together with employers, be they officials from the Government, small business entrepreneurs or industry experts from professional organisations.

Colleges and universities need to continue reviewing their course offerings so that graduates have an accurate understanding of the evolving industry while being trained to adapt to new technologies and autonomous changes at the workplace.

However, it is not all doom and gloom. Chung points out, “There are now many initiatives being undertaken by various professional organisations and associations to provide education to accountants to increase awareness of the changes taking place.

“There are efforts now by professional bodies, corporates and academia to come together to address the disconnect between what’s being studied at universities and what’s relevant in the business world.”

Given how the financial technology space has demonstrated the willingness of companies to use innovative methods, Chung is optimistic about the future as the accounting profession can not only make positive inroads but ride on the back of this momentum to accelerate the learning and adoption of technologies as the nation moves into a new era of automation.

Probe on ‘Big 2’ accouting firms: KPMG and Deloitte still on over 1MDB accounts

KUALA LUMPUR: The Malaysian Institute of Accountants (MIA) is investigating KPMG and Deloitte, the two accounting firms involved in signing off the accounts of the controversial 1Malaysia Development Bhd (1MDB).

The investigations are on whether the auditors in question who handled the accounts had breached the Accountants Act when signing off 1MDB’s accounts between 2009 and 2014.

The MIA has the power to regulate the accounting profession in Malaysia.

“There are complaints lodged against KPMG and Deloitte and we are investigating the auditors in question. The complaints are on the auditors and it is ongoing,” MIA’s chief executive officer Nurmazilah Mahzan told StarBiz in an interview.

Nurmazilah said it could not be determined at this stage when the investigations would be completed.

“The results of the investigations will be studied by a committee. The process is continuing but we have not got the final verdict yet. We cannot predict how long it will take at this point in time. If the auditors are found guilty or if there is a basis to these complaints then we have to wait for the judgement of the disciplinary committee,” she added.

MIA’s executive director for surveillance and enforcement Datuk Muhammad Redzuan Abdullah said the investigations were at the disciplinary committee level now and investigations had started since mid-2016.

The scandal-riddled 1MDB that had accumulated debts of RM42bil over the five years between 2009 and 2014, has had four auditors since its inception. They are Parker Randall, Ernst & Young, KPMG and Deloitte.

1MDB appointed Ernst & Young as its auditor when it was set up in mid-2009. However Ernst & Young resigned in 2010 without signing off the accounts of the fund that was set up by the previous government headed by Datuk Seri Najib Tun Razak.

KPMG stepped in to take over from Ernst & Young and signed off the accounts for the financial years ended March 31 in 2010, 2011 and 2012. The accounts were signed off without any qualification from the auditors.

Deloitte took over the auditing in December 2013 after 1MDB contended that KPMG could not “conclude” its 2013 accounts.

1MDB had also said in May 2015 that Deloitte had signed off 1MDB’s accounts for 2013 and 2014. When questions arose as to why KPMG could not conclude the accounts for 2013, 1MDB stated in 2015 that Deloitte had signed off the accounts without any qualification.

Nevertheless, resignations by Ernst & Young and KPMG as auditors then had raised questions over the fund. In the accounting world, a firm rarely leaves a job half-done, especially more so when it involves big and prominent clients such as 1MDB.

After KPMG left, 1MDB obtained an extension of six months to submit its accounts for end-March 2013.

It was reported then that KPMG had relinquished its role as auditor. Deloitte then came in and managed to close the books within the extended period of six months.

Earlier reports quoting sources said the primary reason why KPMG could not give an opinion on 1MDB’s accounts was because it was not able to make a fair assessment of the value of the assets backing the fund’s US$2.3bil investment placed with a Hong Kong-based asset management company.

Subsequently Deloitte managed to complete the books wherein the fair value of the investments was put at RM7.18bil based on the assessment done by a third party engaged by the fund administrator.

Recent reports said KPMG which had then signed off on three unqualified audit reports for 1MDB, had informed its board of directors that the audited financial statements did not reflect a true and fair view of the company.

It was also reported that Deloitte in 2016 also said its audit reports on 1MDB’s financial statements issued on March 28, 2014, and Nov 5, 2014, for the financial years ending 2013 and 2014 should no longer be relied upon.

School grades don't matter much?

Accounting firms PwC and EY start a trend in recruitment to help business and society

WE all know that good grades in school won’t necessarily land you that first job. They do however go a long way towards convincing a potential employer that you’re likely to perform well if hired. That’s why you’re routinely asked to produce certificates and transcripts during the application process. How else can the employer get a quick reading on the discipline, intelligence, diligence and knowledge of a school-leaver or a fresh graduate?

But what if an employer decides that your grades shouldn’t matter as much? How will that change things?

For the answer to that, we ought to be watching the Big Four accounting firms in Britain.

Starting in June last year, PricewaterhouseCoopers (PwC) stopped using the UCAS tariff as an entry criterion for most of its undergraduate and graduate recruitment schemes. Developed by the Universities and Colleges Admissions Service, the tariff is the British system for allocating points to those seeking undergraduate placements.

The system applies to a long list of entry qualifications — for example, A levels, City & Guilds diplomas, and music examinations — and the points for each qualification are worked out based on the levels of achievement.

Before this, a person usually must have a minimum number of UCAS points before PwC would consider his job application, even if he’s a graduate. This is apparently a common practice in Britain. With the policy change, the accounting firm can now overlook mediocre A-level results if the candidate has gone on to soar in his degree programme.

PwC says the reduced emphasis on UCAS points is because it’s important to be a progressive and socially inclusive employer, and because it wants to reach the broadest range of talented students.

“There’s strong correlation that exists in Britain between social class and school academic performance. This data suggests that by placing too much emphasis on UCAS scores, employers could miss out on key talent from disadvantaged backgrounds, because they may perform less well at school. That’s why, from an academic perspective, we’re focusing on your degree,” it explains on its website.

And then in August, Ernst & Young (EY) announced that it would remove academic qualifications from the entry criteria for its 2016 graduate, undergraduate and school-leaver programmes. Instead of insisting on certain standards for UCAS points and degree classification, the firm relies on “a new and enhanced suite of online “strengths” assessments and numerical tests to assess the potential of applicants”.

In other words, EY recruits by evaluating the candidates’ strengths and promise, not just their past performance.

This decision came after talent management firm Capp had studied EY’s student selection process over 18 months. The analysis found that EY’s strengths-based approach in recruitment, introduced in 2008, is a robust and reliable indicator of a candidate’s potential to succeed in his role in EY.

“At EY, we are modernising the workplace, challenging traditional thinking and ways of doing things. Transforming our recruitment process will open up opportunities for talented individuals regardless of their background and provide greater access to the profession,” says Maggie Stilwell, the managing partner for talent.

“Academic qualifications will still be taken into account and indeed remain an important consideration when assessing candidates as a whole, but will no longer act as a barrier to getting a foot in the door.”

“Our own internal research of over 400 graduates found that screening students based on academic performance alone was too blunt an approach to recruitment. It found no evidence to conclude that previous success in higher education correlated with future success in subsequent professional qualifications undertaken.”

It’s interesting that Stillwell describes an overriding dependence on academic qualifications as a blunt approach. Stephen Isherwood, the chief executive of Britain’s Association of Graduate Recruiters, has a similar view. The PwC press release on the firm’s move to drop the UCAS points entry criteria, quotes Isherwood: “Using a candidate’s UCAS points to assess his potential is a blunt tool and a barrier to social mobility. This is an innovative step by one of the most significant graduate recruiters in Britain. Other graduate employers should follow its lead.”

PwC definitely sees itself as a trendsetter, saying its new recruitment assessment process could drive radical change across its industry. However, these radical changes haven’t happened yet. So far, Deloitte and KPMG, the other two firms in the Big Four, are still sticking to their minimum academic requirements in Britain.

It’s too soon to conclude that the recruitment changes by PwC and EY are a failed experiment.

The war for talent is intense among accounting firms. Businesses can’t stay at the top without thinking out of the box, taking bold steps, and being caring. It should be no different when it comes to how they hire people.

International Financial Reporting Standards gets in a sticky muddle


ACCOUNTING is a subject that most people dread, for fear of its dry and lengthy text. Nonetheless, it is of utmost importance in the business world for without it, businesses would have no proper and standardised system to run on.

Having studied the subject at high school, which then led to graduating with a bachelor's degree in accounting and finance, I have to admit that the subject was not one of my favourites. I was one of those, mentioned earlier, who feared the subject because of its lack of obvious colour.

At university, I took a paper on financial accounting principles, which included the study of financial reporting standards. Trust me, it was one where my memory skills were tested and fully put to good use.

Don't get me wrong. It's not that I didn't like the subject at all. It was probably more of a frustration because I lacked the understanding then. I only truly began to understand it when I started my working career.

The Malaysian Accounting Standards Board (MASB) enforced the International Financial Reporting Standards (IFRS) created by the International Accounting Standards Board (IASB) last year. As a result, many companies had implemented IFRS as at January 2012.

Although most have not been burdened too much by the change, several parties are dealing with issues of implementing the IFRS as doing so would result in a huge variance in financial reporting.

The implementation of IFRS has left both property developers and plantation operators in a sticky situation. Both parties' issues have to do with International Financial Reporting Interpretation Committee (IFRIC) Interpretation 15, and IFRS 13.

IFRIC Interpretation 15 deals with revenue recognition, and under this interpretation, property developers would recognise revenue only upon completion and handover of the properties to the buyers. This is different from the more common method of revenue recognition used in Malaysia, which is the sell-then-build method.

This could gravely affect the smaller developers that have less construction projects, which would take several years to complete.

Then, there's IFRS 13 which is the standard dealing with fair value measurement. If implemented, it could mean that the fair value of land for non-plantation use could be higher than the fair value of the same land with existing crops on it.

Technically, the result would be that a zero value is assigned to the agricultural crops on the land. This is due to the interaction between IFRS 13 and International Accounting Standards 41, which allows a residual approach in fair value determination of land and assets. At times, the best use for the land varies from its current use, which means that using a residual approach could result in a minimal or zero value given to the crops.

The MASB has given property developers and plantation owners until January 2014 to implement IFRIC Interpretation 15 and IFRS 13 in view of the issues that will arise if it should be implemented now.

Meanwhile, the issues have been raised to the IASB and the IFRS Interpretations Committee.

Seeing that there's still some time for a compromise to be reached, let's keep our fingers crossed that an amicable arrangement can be achieved.

Make the right money moves: investing in a property is still best



THE Christmas and New Year celebrations offer us good reasons to indulge in extra spending — shopping for presents, overseas trips, parties and rewarding ourselves more lavishly than usual.

But now that the fireworks are over, what’s next?

The talk of the town these days is that the coming 13th general election have to be called before April 2013. We will know whether the ruling coalition will govern this country for yet another term. To endear themselves to the voters, the opposing coalitions are dishing out promises of reform and concession, but are we aware how these overtures, if implemented, will affect our pockets?

Reform and spending power

Well, any reform that will increase the spending power of the people is welcome. We are anxiously waiting for reforms that will lessen our tax burdens, abolish road tolls, increase subsidies on essential goods (particularly petrol), lower the prices of cars and provide free education opportunities for all.

However, these reforms are not made available to us — yet. Instead, the looming prediction that Parliament may be dissolved appears to have caused the general public to display a sense of anxiety and unwillingness to make financial commitments in property until the coming general election is over and the government of the day has assumed office.

With or without these perks, most of us still make financial resolutions with every intention of fulfilling them. But as the months pass, it is common for us to lose sight of our goals.

Conventional standards often call for a progressive career, comfortable home in a good neighbourhood, respectable ride, savings for children’s education and retirement. Sounds simple and achievable, but we know from experience that distractions creep in to dwarf our hard-earned savings aimed for these plans.

It boils down to our priorities and preferences. If you have X amount of cash, what would you do with it?

Invest wisely

The prudent approach is to invest your hard-earned money in avenues that yield long-term returns. Early gratification like rewarding ourselves with a fancy vehicle (I refer to vehicles beyond our means) before securing our first property may not be a great idea, as that would be funding a depreciating asset.

I know a young professional who owns a Ferrari but lives in a rented a house. I can’t blame him as I did the same! Although, mine was not such a luxurious ride.

Buying a property may seem like a heavy commitment now with half-a-lifetime’s worth of mortgage repayments, especially if you are young and uncertain of your future plans.

Renting appears to promise freedom of one’s cash, but in the long term, you would be glad to have tightened your belt as property values could rake in lucrative returns over the years.

As an example, I refer to a family friend, Ting, the retired general manager of an elite country club. In his younger days, the accountant reckoned that it would be more feasible to rent a house rather than buying one.

In a way, he was right in that the rent was much lower than the mortgage payments. That was in the late 1980s.

However, the world economy rose in the early 1990s, followed by a global stock market super-bull run, and local property prices have since been soaring without pause. The value of a RM200,000 link house rocketed to over RM300,000 within a few years during that period.

On seeing the phenomenon, he hastily bought his first property, a double-storey link house in an exclusive country club resort for RM400,000. That house is currently valued at about RM1.2 million.

He has since paid off his mortgage and does not have to worry about paying thousands of ringgit in rent every month.

Had Ting held off on buying that piece of property, he would have been paying monthly rent of RM3,000 till today, and thereafter, mortgage payments of easily RM5,000 every month. His timely decision saved him from all of that.

Understandably, young adults who have just entered the work force may face difficulty doing the same and some may require parental assistance. If that is not an option, it would help to have a thorough savings plan drawn up.

It is our culture in Asia for working adults to continue living with the parents as this alleviates us of the burden of paying mortgage payments or rent every month, allows us to enjoy laundry services and home-cooked meals. With such comfort, it’s easy to be unmotivated and complacent.

For young adults, the chance to buy a house or condominium unit is fast slipping away, what with the doubling of prices in the last several years. Friends and clients who are property developers say prices in the city centre, have risen from RM800 per sq ft in 2004, and to RM1,600 in 2012.

Rising property prices

Property prices rise with demand, especially demand from foreign investors, some of who have set up home in the city centre, what with the successful implementation of the Malaysia, My Second Home Programme (MM2H).

Therefore, the past few years have seen developers change their strategy in a bid to attract foreign investors.

Recently, we often hear the marketing for “bungalows in the sky”, lavish units exceeding the more conventional 1,500sq ft to 2,000sq ft. Some of these luxurious condominiums are larger than 3,000sq ft. Clearly, these products are not catering to the young working class.

These days, a double-storey link house in any prime location is selling at above RM1mil and a 1,200sq ft apartment is going for approximately RM700,000.

Pretty soon, such properties will be unatainable for the younger generation.

Furthermore, there’s Bank Negara’s credit tightening measures such as the 70% loan cap on the margin of financing for a third property purchase and other stringent lending criteria for consumer banks to follow.

Owning property isn’t going to get any easier as the years pass.

A fair perspective of the potential capital appreciation can be gained via a comparison between the KL and Singapore city centres.

A 1,500sq ft apartment in prime areas in Singapore is priced around S$4mil (RM10mil), whereas a similar unit in the Golden Triangle costs some RM2.5mil to RM3mil.

If we were to use worldwide trends in property price appreciation as a guide, we would see property prices in Kuala Lumpur have room to rise.

With relatively low property prices in the city centre, and rental yields at 6.21% (which is among the highest in the region; with Singapore at 2.94% and Hong Kong at 3.23%), investing poses an excellent proposition.

I read recently that in Hong Kong the unit rate (per square meter) for an apartment costs US$19,323 (RM59,000), while Singapore follows closely at US$16,727.

Fortunately for us, Kuala Lumpur lags, at US$2,182 in spite of our relatively high standards of living.

Consider this — the sub-prime financial crisis and the subsequent financial turmoil in the European Union did not have any negative impact on prices in our property market and the recent The Star Property Fair 2012 attracted throngs of buyers and investors. To me, this shows the high demand for property in Malaysia.

In my opinion, local property prices will not be determined by the results of the general election. Whichever coalition wins, property prices will continue to rise. So, it is up to you to make the right money moves in 2013 and make your dreams come true.
